In this article, we shall discuss the proposed rules on Overseas Direct Investment.<\/p>\n\n\n\n<p>In this age of globalization, Overseas Direct Investment (ODI) has become the buzzword. Overseas Direct Investment refers to direct investment outside India, which means investments through either the Automatic Route or the <strong><a href=\"https:\/\/enterslice.com\/foreign-direct-investment-approval-route\">Approval Route<\/a><\/strong> through contribution to the capital subscription to Memorandum of a foreign entity or through purchase of an existing shares of a foreign entity by either <a class=\"glossaryLink\"  aria-describedby=\"tt\"  data-cmtooltip=\"&lt;div class=glossaryItemTitle&gt;Market&lt;\/div&gt;&lt;div class=glossaryItemBody&gt;A market is a structured environment, either physical or virtual, where buyers and sellers convene to trade goods and services. This trading hub operates based on the principles of supply and(...)&lt;\/div&gt;\"  href=\"https:\/\/enterslice.com\/learning\/terms\/market\/\"  data-gt-translate-attributes='[{\"attribute\":\"data-cmtooltip\", \"format\":\"html\"}]'>market<\/a> purchase or private placement or through the stock exchange, showing a long-term interest in the foreign entity.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">What are ODI-FDI structures?<\/h2>\n\n\n\n<p>Overseas Direct Investment-FDI structures refers to an Indian entity that invests in a foreign company which invests or has investments already in India, also called as round tripping.<\/p>\n\n\n\n<p>The Foreign Exchange Management Act Regulations doesn&rsquo;t define round tripping clearly. It is a market practice to approach the Reserve Bank when Indian Companies acquire or invest in foreign companies which have holdings in India.<\/p>\n\n\n\n<p>The Reserve Bank has proposed that in case where an Indian entity invests in foreign entity that invests in India, there should not be <strong><a href=\"https:\/\/enterslice.com\/learning\/the-concept-of-tax-evasion-and-tax-avoidance-definition-and-differences\/\">tax avoidance or evasion<\/a><\/strong>.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Proposed rules on Overseas Direct Investment<\/h2>\n\n\n\n<p>Apart from this view on ODI-FDI structures, three significant changes stand out in the rules proposed by the regulator. They are as follows:<\/p>\n\n\n\n<div class=\"wp-block-image\"><figure class=\"aligncenter size-large is-resized\"><img decoding=\"async\" loading=\"lazy\" src=\"https:\/\/enterslice.com\/learning\/wp-content\/uploads\/2021\/09\/image001-16.png\" alt=\"Proposed rules on Overseas Direct Investment\" class=\"wp-image-52363\" width=\"451\" height=\"449\" srcset=\"https:\/\/enterslice.com\/learning\/wp-content\/uploads\/2021\/09\/image001-16.png 902w, https:\/\/enterslice.com\/learning\/wp-content\/uploads\/2021\/09\/image001-16-300x298.png 300w, https:\/\/enterslice.com\/learning\/wp-content\/uploads\/2021\/09\/image001-16-150x150.png 150w, https:\/\/enterslice.com\/learning\/wp-content\/uploads\/2021\/09\/image001-16-768x764.png 768w\" sizes=\"(max-width: 451px) 100vw, 451px\"\/><\/figure><\/div>\n\n\n\n<ul><li>Difference between ODI and OPI;<\/li><li>Treatment of step-down subsidiaries;<\/li><li>Plugging the Gift gap.<\/li><\/ul>\n\n\n\n<p><strong><u>Difference between ODI and OPI<\/u><\/strong><\/p>\n\n\n\n<p><em>The present definition for Overseas Direct Investment defines it as:<\/em><\/p>\n\n\n\n<ul><li>Investment through contribution to the capital, subscription to the <strong><a href=\"https:\/\/enterslice.com\/learning\/moa-under-companies-act-2013\/\">Memorandum of Association (MOA)<\/a><\/strong> of foreign entity, or;<\/li><li>Through purchase of existing shares of a foreign entity by market purchase or private placement or through stock exchange, not including <strong><a href=\"https:\/\/enterslice.com\/foreign-portfolio-investment-sebi\">portfolio investment<\/a><\/strong>.<\/li><\/ul>\n\n\n\n<p>Now the Reserve Bank has proposed a threshold for Overseas Direct Investment. The new definition as proposed by the regulator is as mentioned below:<\/p>\n\n\n\n<ul><li>Acquisition of equity capital of unlisted foreign entity, subscription to the Memorandum of Association of the foreign entity;<\/li><li>Investment in 10% more of the paid-up capital of a listed foreign entity;<\/li><li>Acquisition of direct or indirect control in the foreign entity.<\/li><\/ul>\n\n\n\n<p><strong><u>Regulating Financial Commitments<\/u><\/strong><\/p>\n\n\n\n<p>Presently an Indian party is allowed to give loans or guarantee in favor of the offshore entity where it has equity participation. The regulations propose to tighten the existing regime.<\/p>\n\n\n\n<p>Keeping in mind this objective, the rules proposed by the regulator define foreign entity and step-down subsidiary for the first time. Financial commitments that an Indian entity can provide on their behalf are also spelt out.<\/p>\n\n\n\n<p><em>Foreign Entity will be defined as-<\/em><\/p>\n\n\n\n<ul><li>An entity which is incorporated and registered outside India or;<\/li><li>An unincorporated entity which is engaged in a strategic sector.<\/li><\/ul>\n\n\n\n<p>In case where such a foreign entity having Overseas Direct Investment and control by an Indian entity having Overseas Dircet Investment and control by an Indian entity sets up a subsidiary, then it will become a step-down subsidiary. Further, a subsidiary of a step-down subsidiary will also be a step-down subsidiary.<\/p>\n\n\n\n<p>The Indian entity and its promoters can provide corporate, personal, performance, bank guarantee on behalf of both foreign entity and step down subsidiary within the overall limit of the financial commitment according to the <strong>Foreign Exchange Management Act<\/strong><sup><a href=\"https:\/\/www.incometaxindia.gov.in\/pages\/acts\/foreign-exchange-management-act.aspx\"><strong>[1]<\/strong><\/a><\/sup>. Here the main objective is to ensure that any loan, pledge or guarantee that an Indian entity provides for either a foreign entity or a Step Down subsidiary must abide under the ODI rules.<\/p>\n\n\n\n<p><strong><u>Plugging the Gift Gap<\/u><\/strong><\/p>\n\n\n\n<p>As per the current Foreign Exchange Management Act Rules, individuals can acquire foreign securities as gift from a person. Different ingenuous offshore structures have been implemented in the past through third parties.<\/p>\n\n\n\n<p>Through the gift route, Indian founders have avoided round tripping concerns, remitting money outside and consequent stricter ODI compliances.
